答えはtheyだったのですが、自分はthatが省略されててwasだと思ったのですがなぜ違うのでしょうか？？(theyが合ってるのは理解しました。)

もし was であれば、
They(S1) settled(V1) (in a town) that/which(S2：関係代名詞：主格) was called(V2：受動態) called Virginia City(O2) となり、that/whichは省略できません。
